Xerces 2.6.2 conforms to the W3C 1.0 XML Specification. Section 2.10 of that specification states (among other things):

In editing XML documents, it is often convenient to use "white space" (spaces, tabs, and blank lines) to set apart the markup for greater readability. Such white space is typically not intended for inclusion in the delivered version of the document.

I think the parser is therefore functioning as designed and stripping what it considers irrelevant whitespace. You do have a couple of options. If the whitespace is significant it can be tagged as such with the xml:space attribute; I'm also 99% sure that Xerces can be set not to strip whitespace in this way. How I leave as an exercise for the reader!

And before the Grand PooBah can say it - upgrade from 2.1! It's going out of support and it's horrible (I'm using it currently and I know)...
